Which earnings measure fits the business you are valuing?

Define the buyer's role before choosing a multiple. An owner may manage, sell, and do technical work. A financial buyer may hire people for every role. One earnings figure can hide that difference. Model the labor needed under the proposed plan, then assess the cash left after paying for it and the other operating costs.

Seller's discretionary earnings, or SDE, describes normalized earnings for one working owner under a stated adjustment method. It often includes that owner's pay and identified discretionary items. This is not the same benefit for a passive owner. Nor is SDE a tax-return line with one required definition. State the method and assumed duties before using it.

Adjusted EBITDA starts before interest, taxes, depreciation, and amortization, then makes supported adjustments. A managed-company model still needs adequate market pay for necessary work. Show the starting figure, changes, records, and replacement assumptions. The Four-Number Plumbing Valuation Screen organizes that review. It is a preliminary screen, not a formal appraisal or proof of a buyer's financing approval.

How do you test whether an add-back is defensible?

Did the expense occur, is it recorded correctly, will it recur, and does work need replacement? Test those questions for each add-back. Family pay can be removed only to the supported extent: excess pay or payment for no needed work. Being related does not prove the adjustment. Keep duties and replacement estimates alongside the payroll record.

Separate a one-time cost from a postponed one. A resolved legal matter may merit review with its records. Neglected truck repairs do not become nonrecurring because the seller delayed them. Repeated one-time costs across years need closer scrutiny. Ask what will be needed after closing and who must pay rather than assuming absence of recent spending means no cost.

List accepted, disputed, and unresolved items. Reconcile tax and bank records to statements and explain timing. Separate withdrawals, loans, asset sales, and deposits from earned operating sales. The work reduces uncertainty even when not all adjustments are accepted. Read the plumbing add-back guide before using the recast total. Keep the reviewer and basis visible for each claimed change.

What does a valuation multiple really assume?

A multiple summarizes expected risk, growth, investment, and earnings durability. Its use needs a consistent earnings base and relevant comparisons. An asking price is not proof of a closed sale. A major multi-trade platform may differ greatly from a small owner-run shop. Establish what the observed price and profit measure describe before treating them as comparable evidence.

Match work mix, size, location, management, accounting, and deal definitions where possible. Record dates and limits. Many private deals disclose no price or earnings, preventing a supported multiple calculation. If evidence is weak, label a range as sensitivity assumptions. Do not call those inputs a current market average or let the model imply observed sales where none are established.

Assume a hypothetical $500,000 adjusted EBITDA. At assumed 4x, 5x, and 6x multiples, values are $2,000,000, $2,500,000, and $3,000,000. This shows sensitivity only. If normalized earnings fall by $75,000, the assumed 5x result falls $375,000. These inputs illustrate the effect of earnings review. They do not establish an actual market multiple, formal value, or completed deal price.

How do working capital and equipment change the analysis?

Keep value and liquidity in separate schedules. Payroll and parts may need payment before customer bills are collected. Commercial or builder work can have different cash cycles from jobs paid on completion. Review monthly receivables, payables, stock, deposits, and accruals through seasonal changes. A profitable year does not show the lowest cash point during the handoff or ordinary operation.

A working capital peg is an agreed closing target for defined operating current assets less defined operating current liabilities. The agreement selects the accounts. Cash and debt are often separate, but actual terms control. Use the working-capital guide to connect the target with adjustments. A report label does not supply the negotiated accounts, exclusions, measurement date, or formula.

Separate normal capital spending from catch-up needs. Depreciation is an accounting charge; replacing vans, cameras, and jetting equipment uses cash. Inspect history, condition, use, liens, and replacement estimates. Avoid adding fleet value twice when the earnings valuation already includes the operating assets. Value real estate separately and use a consistent rent assumption so the business model does not count property benefits twice.

How do you bridge value to cash the seller can use?

Start with exact offer wording. Enterprise value usually describes the operation before specified cash and debt adjustments. Equity value describes ownership after the agreed bridge. An asset price may follow a different structure. Resolve the definition before computing proceeds. Identify what is included and who pays each obligation so a mathematically correct subtraction does not start from the wrong price basis.

StepIllustrative amountExplanation
Agreed enterprise value$2,750,000Hypothetical operating-business value
Less debt payoff($410,000)Assumed seller obligation
Less transaction costs($90,000)Illustrative fees and expenses
Less closing escrow($175,000)Deferred under assumed claim terms
Immediate cash before taxes$2,075,000No other adjustments assumed

Escrow may be paid later, under agreement-defined timing and claim risk. Notes, earnout, and rollover need separate entries; each differs from cash. The Plumbing Deal Proceeds Bridge shows payments, delays, uncertainty, and amounts owed elsewhere. Do not subtract a liability in the bridge and again in net proceeds. Keep the assumed terms of the illustrative table explicit when adapting the model.

What do taxes require beyond a flat percentage?

IRS business-sale guidance explains asset-specific tax effects. Entity, basis, depreciation, receivables, goodwill, allocation, and deal form matter. Ask the CPA to model the actual structure. Tie assumptions to the agreement. A single reserve percentage may support early planning without resolving character or timing of income, so keep it provisional until the actual review is complete.

For covered asset deals, Form 8594 instructions describe allocation and reporting. Buyer and seller interests can differ by asset class. Address allocation during talks. A change may affect buyer deductions or seller income timing and character. Keep agreement, allocation records, and filings consistent. The reporting schedule does not itself prove title delivery or consent to assign a contract.

Review deferred payment separately. IRS Publication 537 covers installment sales and exceptions. A note, earnout, or escrow does not automatically defer every item. Label an initial tax reserve provisional. Replace it with deal-specific CPA analysis before using it for a spending or retirement plan. Payment timing and tax recognition need to be reconciled under the actual facts and terms.

When does a financeable price differ from an estimated value?

An estimated value does not prove this buyer can fund the deal. Test full project cost, equity, repayment, and operating cash. Model staff losses, weaker margins, slow collections, and necessary replacements. A thin cash cushion may make an attractive company unsuitable for a leveraged purchase. Separate lender approval from the buyer's own assessment of the risk and remaining personal resources.

The SBA SOP index identifies current policy; version 8.1 took effect October 1, 2026. Check required valuation, earnings review, and financing conditions by deal category. The seller's preferred report may not satisfy the lender. Provide the actual structure and obtain the lender's findings before assuming that a report or price has cleared the funding process.

Use one model linking adjusted earnings, value, sources and uses, cash flow, debt payments, and seller proceeds. Label facts, estimates, and negotiated assumptions. A clear model lets both parties identify the disputed number or condition. Keep versions dated and update related schedules together. That prevents an earlier price, earnings base, or payment term from remaining hidden in an otherwise current-looking comparison.
