What does a multiple actually measure?
A valuation multiple is a specified value divided by a specified financial measure. Define both parts. Three times means little without naming earnings, period, assets, and liabilities. Start with the records and deal basis so the ratio describes an identifiable operating package rather than an unexplained number.
Keep enterprise value, equity value, and asset price distinct. Cash-free, debt-free terms may still require working capital. Another deal may exclude receivables or price equipment separately. Similar-looking ratios can describe different packages. Resolve those definitions before treating either transaction as support for the value of this company.
The selling hub connects pricing to the process. Reconcile earnings and scope before debating ratios. The company-worth guide explains desired proceeds versus operating value. A retirement goal can guide the seller's choices without proving the amount a buyer will pay under the actual proposed terms.
How does seller's discretionary earnings differ from EBITDA?
SDE describes benefit for one working owner under stated adjustments. Explain owner pay and personal items added back. It is not permission to remove every disliked expense. Identify work done in that case so the figure does not imply the same benefit remains available to a buyer who hires replacements.
EBITDA is before interest, taxes, depreciation, and amortization. Adjusted EBITDA uses supported normalization. Hired management still needs pay for necessary work even if the seller currently performs it. Removing salary while ignoring replacement can overstate earnings. Keep the model's roles and costs consistent with the adjusted total being priced.
One business can have working-owner and managed presentations. Use a common starting statement and bridge differences. Who works, what duties are performed, what pay is included, and is the staffing feasible? The earnings label should describe the operating assumptions. It should not replace the evidence for necessary labor and its cost.
Why can the same price produce very different ratios?
Assume a hypothetical $1,200,000 purchase value and $400,000 SDE. Providing $150,000 for necessary owner-role replacement leaves $250,000 managed earnings, with no other differences. The same price is 3.0x the first base and 4.8x the second. These teaching inputs hold value constant to show what a changed denominator does to the ratio.
| Hypothetical calculation | Result |
|---|---|
| Purchase value ÷ SDE | $1,200,000 ÷ $400,000 = 3.0x |
| Required replacement cost | $150,000 annually |
| Managed earnings after that adjustment | $250,000 |
| Same purchase value ÷ managed earnings | $1,200,000 ÷ $250,000 = 4.8x |
Neither ratio is an observed market benchmark. This is a denominator example. Applying 4.8x to $400,000 would mix the managed ratio with working-owner earnings and create unsupported price. Preserve the earnings convention when comparing ratios, so the arithmetic does not hide a change in who performs the work or which costs remain.
Which adjustments need special attention in plumbing?
Owner sales, estimates, dispatch, supervision, and qualifying duties can be real ongoing work. Identify needed costs after sale. Review family pay by tasks too. A relationship does not prove the expense disappears. The model needs supported replacement rather than an assumption that one owner-related payroll line can be removed in full.
Review fleet upkeep, recruiting, marketing, software, insurance, and callbacks. A major unusual repair may need analysis, while routine truck care recurs. A normalized allowance may be appropriate instead of deleting the cost. Trace the proposed change to records and future operating needs before classifying the full amount as an accepted adjustment.
Separate earnings from equipment spending and working capital. Depreciation is noncash for the period; vehicles and specialty tools still need later investment. EBITDA multiples do not make that spending irrelevant to repayment or returns. The Four-Number Plumbing Valuation Screen makes those assumptions visible beside the earnings and pricing convention.
What does company size change?
Size can affect ownership model and buyer pool. An individual may work in a small shop; several branches may support investment ownership through hired managers. Check the organization chart and delegated duties. A sales threshold alone does not establish independence from the seller or enough capacity for the buyer's proposed operating plan.
Scale can hide concentration or complexity. One builder may dominate work, several trades may share an overstretched dispatcher, or branches may report differently. Those facts can raise risk despite sales. Show segment results and management coverage before claiming a size premium. The actual operating resources matter alongside the amount of revenue.
Capstone's residential-services analysis gives broader context and consolidation themes. Its scope extends beyond plumbing. Do not relabel platform or sector observations as small-shop multiples merely because activities overlap. Identify the population and period before a figure is used to support a comparison with this contractor and its actual earnings convention.
How should comparable evidence be classified?
Separate closed sales, asking prices, sector research, and written offers. An asking price shows a request. A closed sale still needs matching earnings, consideration, assets, and date. Classify each source by the question it answers. That prevents one bidder's proposal or a broad report from being presented as an observed, comparable transaction outcome.
Record sample window and selection method. Marketplace transactions are not a census of private-equity add-ons. Mean, median, and quartiles describe different features. Dividing separate median price and median earnings does not give the average multiple. Preserve the source's actual statistic and population rather than deriving a different claim from figures that were not matched deal by deal.
Many releases omit earnings or purchase price. The private-equity pricing guide explains that limit. State missing support and use labeled scenarios when needed. An unsupported typical range can mislead. Do not treat an announcement of buyer activity as a numerical comparable when either part of the ratio remains undisclosed in the actual source.
How do assets and deal terms affect interpretation?
Define trucks, tools, stock, invoices, cash, debt, property, and deposits. Needed assets may already enter an earnings-based price. Add excess assets only after confirming exclusion from the operating comparison. Reconcile the same package throughout, so value is not counted twice or compared with a transaction that includes materially different assets and duties.
Form 8594 instructions cover allocation reporting for covered asset deals. Coordinate this tax purpose with advisers. It is not automatically a whole-company market appraisal or proof of an extra equipment addition. Keep the price basis and allocated consideration connected while preserving the different questions each schedule is intended to answer.
Split cash, notes, escrow, earnout, and rollover. Equal headline prices can create different timing and collection risks. A face-value ratio is not an immediate-cash ratio. Examine each payment's terms and conditions. The seller needs to see how much is funded now, what may arrive later, and what remains dependent on performance or other rights.
Why do licensing and financing still matter to the multiple?
The operating plan must be lawful and funded. Texas RMP guidance shows that state's designated-person role. Other jurisdictions differ. A replacement salary does not solve authority if the person cannot qualify the operation. Identify actual credentials and relationships before treating the paid role in the valuation model as approved operating capacity.
The SBA 7(a) program may support eligible purchases under lender review and current policy. Equity, repayment, project costs, and valuation requirements affect execution. Availability does not set a suitable multiple or approve unsupported price. Check the actual structure and category so the funding plan is reviewed on the same basis as the proposed acquisition.
Keep funding assumptions apart from pricing evidence. One buyer's maximum financed offer is that bidder's constraint. Another may have different funds, operations, and return needs. Compare executable alternatives. A lending limit does not establish a universal market multiple.
What sequence prevents common multiple mistakes?
- Define the purchase value and included operating package.
- Reconcile reported earnings to each proposed ownership model.
- Identify replacement labor, investment, and working-capital requirements.
- Classify sources by transaction population, date, and disclosure quality.
- Apply only ratios with matching definitions, or label scenario assumptions.
- Compare actual proceeds and conditions before selecting an offer.
